Have you checked the cooling system fan I had a similar problem once with a friends 1600 beetle. Turned out that the fan had unscrewed itself Different engine I realise but maybe the same problem.

Almost immediately I noticed a grinding type of noise once it warmed up. To me it sounded like the flywheel rubbing. I do have a cylinder running at 65 psi, all others are about 90 to 110 which is actually another question but I don't think it is related to the noise. I've got a tempature gauge and at first startup the engine runs beautifully at about 210. After about 20 minutes the noise starts and the temp slowly rises to a n overheat.
